the hostel was nice and even if not that close to the beaches, the fact that Arraial do Cabo is a small town, the walking distances are very short on the negative side, the room had a weird smell inside and the bathroom was awful, it completely stank

Very nice hostel. It's location might be the weak point, but the town is small enough to just walk around (about ~10 blocks from the center or the beaches; but the town is not bigger than 10 blocks). Has a nice pool, a nice common area. Be sure to get A/C if you go in summer
